We address asymptotic analysis of option pricing in a regime switching market where the risk free interest rate, growth rate and the volatility of the stocks depend on a finite state Markov chain. We study two variations of the chain namely, when the chain is moving very fast compared to the underlying asset price and when it is moving very slow. Using quadratic hedging and asymptotic expansion, we derive corrections on the locally risk minimizing option price.

In this paper, we study utility-based indifference pricing and hedging of a contingent claim in a continuous-time, Markov, regime-switching model. The market in this model is incomplete, so there is more than one price kernel. We specify the parametric form of price kernels so that both market risk and economic risk are taken into account. The pricing and hedging problem is formulated as a stochastic optimal control problem and is discussed using the dynamic programming approach. A verification theorem for the Hamilton-Jacobi-Bellman (HJB) solution to the problem is given. An issuer’s price kernel is obtained from a solution of a system of linear programming problems and an optimal hedged portfolio is determined.

In this paper,we consider a Markov switching Lévy process model in which the underlying risky assets are driven by the stochastic exponential of Markov switching Lévy process and then apply the model to option pricing and hedging. In this model, the market interest rate, the volatility of the underlying risky assets and the N-state compensator, depend on unobservable states of the economy which are modeled by a continuous-time Hidden Markov process. We use the MEMM(minimal entropy martingale measure) as the equivalent martingale measure. The option price using this model is obtained by the Fourier transform method. We obtain a closed-form solution for the hedge ratio by applying the local risk minimizing hedging.

The purpose of this article is to price secondary market yield based floating rate notes (SMY-FRNs) subject to default risk. SMY-FRNs are derivatives on the default-free term structure of interest rates, on the term structures for default-risky credit classes, and on the structure of a determined pool of bonds. The main problem in SMY-FRN pricing (as compared to the pricing of standard interest rate or credit derivatives) is market incompleteness, which makes traditional no-arbitrage pricing by replication fail. In general, SMY-FRNs are subject to two types of default risk. First, the SMY-FRN issuer may go bankrupt (direct default risk). Second, the possibility of the bankruptcy of the issuers in the underlying pool has an influence on the SMY-FRN coupons (indirect default risk). This article is the first one which provides a no-arbitrage pricing model for SMY-FRNs with direct and indirect default risks. It is also the first article applying incomplete market pricing methodology to SMY-FRNs.

Abstract

We study option pricing in a regime switching market where the risk free interest rate, growth rate and the volatility of a stock depends on a finite state Markov chain. Using a minimal martingale measure we show that the risk minimizing option price satisfies a system of Black–Scholes partial differential equations with weak coupling.

Reverse mortgages provide an alternative source of funding for retirement income and health care costs. The two main risks that reverse mortgage providers face are house price risk and longevity risk. Recent real estate literature has shown that the idiosyncratic component of house price risk is large. We analyse the combined impact of house price risk and longevity risk on the pricing and risk profile of reverse mortgage loans in a stochastic multi-period model. The model incorporates a new hybrid hedonic–repeat-sales pricing model for houses with specific characteristics, as well as a stochastic mortality model for mortality improvements along the cohort direction (the Wills–Sherris model). Our results show that pricing based on an aggregate house price index does not accurately assess the risks underwritten by reverse mortgage lenders, and that failing to take into account cohort trends in mortality improvements substantially underestimates the longevity risk involved in reverse mortgage loans.

The emergence of B2B spot markets has greatly facilitated spot trading and impacted supply chain structures as well as the way commercial transactions take place between firms in many industries. While providing new opportunities, the B2B spot market also exposes participants to a price risk. This new business landscape raises some important questions on how the supplier and manufacturer should change their sales channel and procurement strategies and tailor their decisions to this changing environment. In this paper, we study the channel-choice, pricing and ordering/production decisions of the risk-averse supplier and manufacturer in a two-tier supply chain with a B2B spot market. Our analysis shows that, to benefit from the B2B spot market and control the risk exposure, the upstream supplier should develop an integrated channel-choice and pricing strategy. When the supplier adopts a dual-channel strategy, the equilibrium contract price decreases in the supplier’s risk attitude, but increases in the demand uncertainty. However, it first decreases and then increases in the manufacturer’s risk attitude and spot price volatility. We conclude that rather than simply being a second channel, the B2B spot market provides a strategic tool to supply chain members to achieve an advantageous position in their contract trading.

Financial markets based on Lévy processes are typically incomplete and option prices depend on risk attitudes of individual agents. In this context, the notion of utility indifference price has gained popularity in the academic circles. Although theoretically very appealing, this pricing method remains difficult to apply in practice, due to the high computational cost of solving the non-linear partial integro-differential equation associated to the indifference price. In this work, we develop closed-form approximations to exponential utility indifference prices in exponential Lévy models. To this end, we first establish a new non-asymptotic approximation of the indifference price which extends earlier results on small risk aversion asymptotics of this quantity. Next, we use this formula to derive a closed-form approximation of the indifference price by treating the Lévy model as a perturbation of the Black–Scholes model. This extends the methodology introduced in a recent paper for smooth linear functionals of Lévy processes (?erný et al. 2013) to non-linear and non-smooth functionals. Our formula represents the indifference price as the linear combination of the Black–Scholes price and correction terms which depend on the variance, skewness and kurtosis of the underlying Lévy process, and the derivatives of the Black–Scholes price. As a by-product, we obtain a simple approximation for the spread between the buyer’s and the seller’s indifference price. This formula allows to quantify, in a model-independent fashion, how sensitive a given product is to jump risk when jump size is small.

Given an underlying complete financial market, we study contingent claims whose payoffs may depend on the occurrence of nonmarket events. We first investigate the almost-sure hedging of such claims. In particular, we obtain new representations of the hedging prices and provide necessary and sufficient conditions for a claim to be marketed. The analysis of various examples then leads us to investigate alternative pricing rules. We choose to embed the pricing problem into the agent’s portfolio decision and study reservation prices. We establish the existence and consistency of this pricing rule in a semimartingale model. We characterize the nonlinear dependence of the reservation price with respect to both the agent’s initial capital and the size of her position. The fair price arises as a limiting case.

Option pricing theory is considered when the underlying asset price satisfies a stochastic differential equation which is driven by random motions generated by stable distributions. The properties of the stable distributions are discussed and their connection with the theory of fractional Brownian motion is noted. This approach attempts to generalize the classical Black–Scholes formulation, to allow for the presence of fat tails in the distribution of log prices which leads to a diffusion equation involving fractional Brownian motion. The resulting option pricing via a hedging strategy approach is independently derived by constructing a backward Kolmogorov equation for a simple trinomial model where the probabilities are assumed to satisfy a particular fractional Taylor series due to Dzherbashyan and Nersesyan. To effect this development, some knowledge of fractional integration and differentiation is required so this is briefly reviewed. Consideration is also given to a different hedging strategy approach leading to a fractional Black–Scholes equation involving the market price of risk. Modification to the model is also considered such as the impact of transaction costs. A simple example of American options is also considered.

ABSTRACT

The classical linear Black–Scholes model for pricing derivative securities is a popular model in the financial industry. It relies on several restrictive assumptions such as completeness, and frictionless of the market as well as the assumption on the underlying asset price dynamics following a geometric Brownian motion. The main purpose of this paper is to generalize the classical Black–Scholes model for pricing derivative securities by taking into account feedback effects due to an influence of a large trader on the underlying asset price dynamics exhibiting random jumps. The assumption that an investor can trade large amounts of assets without affecting the underlying asset price itself is usually not satisfied, especially in illiquid markets. We generalize the Frey–Stremme nonlinear option pricing model for the case the underlying asset follows a Lévy stochastic process with jumps. We derive and analyze a fully nonlinear parabolic partial-integro differential equation for the price of the option contract. We propose a semi-implicit numerical discretization scheme and perform various numerical experiments showing the influence of a large trader and intensity of jumps on the option price.

We study a dynamic model of asset pricing which is driven by two characteristic market features: the law of investor demand (e.g., “buy low, sell high”) and the law of the market institution (which codifies the trading rules under which the market operates). We demonstrate in a simple investor–specialist trading market that these features are sufficient to guarantee an equilibrium where investors' trading strategies and the specialist's rule of price adjustments are best responses to each other. The drift term appearing in the resulting equation of the asset price process may be interpreted using Newtonian mechanics as the acceleration of a “market force.” If either of the market participants is risk-neutral, the result leads to risk-neutral asset pricing (e.g., the Black and Scholes option pricing formula).

This paper extends the model and analysis of Lin,Tan and Yang(2009).We assume that the financial market follows a regime-switching jump-diffusion model and the mortality satisfies Lvy process. We price the point to point and annual reset EIAs by Esscher transform method under Merton’s assumption and obtain the closed form pricing formulas.Under two cases:with mortality risk and without mortality risk, the effects of the model parameters on the EIAs pricing are illustrated through numerical experiments.

In the current paper, we examine the effect of a B2B spot market on the strategic behavior and the performance of a reseller who continues to use the traditional channel while participating in a B2B spot market. We analyze the case in which a risk-neutral reseller faces an additive or multiplicative demand function and identify sufficient conditions under which the optimal order quantity and retail price exist and are unique. We then analytically examine the case in which a risk-averse reseller participates in a fully liquid spot market. We also study numerically how varying liquidity, spot price volatility, demand variability, and correlation coefficient affect a firm’s strategies and performance. We find that demand variability significantly affects both pricing and ordering strategies, whereas the spot price volatility has less influence on pricing decisions. Our results also show that for a risk-averse reseller to charge a lower retail price when the spot market liquidity increases is desirable. We further show that a B2B spot market cannot always improve a reseller’s utility. These findings shed light on how resellers can adjust their procurement and pricing strategies to align with the new business environment created by the emergence of B2B spot markets, as well as have obvious implications for the development of a B2B spot market.

In this paper, we examine the dependence of option prices in a general jump-diffusion model on the choice of martingale pricing measure. Since the model is incomplete, there are many equivalent martingale measures. Each of these measures corresponds to a choice for the market price of diffusion risk and the market price of jump risk. Our main result is to show that for convex payoffs, the option price is increasing in the jump-risk parameter. We apply this result to deduce general inequalities, comparing the prices of contingent claims under various martingale measures, which have been proposed in the literature as candidate pricing measures.

Our proofs are based on couplings of stochastic processes. If there is only one possible jump size then we are able to utilize a second coupling to extend our results to include stochastic jump intensities.
