In this article, differential quadrature method (DQM), a highly accurate and efficient numerical method for solving nonlinear problems, is used to overcome the difficulty in determining the optimal exercise boundary of American option. The following three parts of the problem in pricing American options are solved. The first part is how to treat the uncertainty of the early exercise boundary, or free boundary in the language of the PDE treatment of the American option, because American options can be exercised before the date of expiration. The second part is how to solve the nonlinear problem, because the problem of pricing American options is nonlinear. And the third part is how to treat the initial value condition with the singularity and the boundary conditions in the DQM. Numerical results for the free boundary of American option obtained by both DQM and finite difference method (FDM) are given and from which it can be seen the computational efficiency is greatly improved by DQM. © 2002 Wiley Periodicals, Inc. We propose an iterative method for pricing American options under jump-diffusion models. A finite difference discretization is performed on the partial integro-differential equation, and the American option pricing problem is formulated as a linear complementarity problem (LCP). Jump-diffusion models include an integral term, which causes the resulting system to be dense. We propose an iteration to solve the LCPs efficiently and prove its convergence. Numerical examples with Kou?s and Merton?s jump-diffusion models show that the resulting iteration converges rapidly.  相似文献

The radial basis function (RBF) collocation method uses global shape functions to interpolate and collocate the approximate solution of PDEs. It is a truly meshless method as compared to some of the so‐called meshless or element‐free finite element methods. For the multiquadric and Gaussian RBFs, there are two ways to make the solution converge—either by refining the mesh size h, or by increasing the shape parameter c. While the h‐scheme requires the increase of computational cost, the c‐scheme is performed without extra effort. In this paper we establish by numerical experiment the exponential error estimate ? ~ Oc?h) where 0 < λ < 1. The operator splitting method in combination with finite differences has been shown to be an efficient approach for pricing American options numerically. Here, the operator splitting formulation is extended to the radial basis function partition of unity method. An approach that has previously often been used together with radial basis function methods to deal with the free boundary arising in American option pricing is to solve a penalised version of the Black–Scholes equation. It is shown that the operator splitting technique outperforms the penalty approach when used with the radial basis function partition of unity method. Numerical experiments are performed for one, two and three underlying assets. The advantage of the operator splitting technique grows with the number of dimensions.  相似文献

The meshless local Petrov–Galerkin (MLPG) method with global radial basis functions (RBF) as trial approximation leads to a full final linear system and a large condition number. This makes MLPG less efficient when the number of data points is increased. We can overcome this drawback if we avoid using more points from the data site than absolutely necessary. In this article, we equip the MLPG method with the greedy sparse approximation technique of (Schaback, Numercail Algorithms 67 (2014), 531–547) and use it for numerical solution of partial differential equations. This scheme uses as few neighbor nodal values as possible and allows to control the consistency error by explicit calculation. Five numerical methods for pricing American put options under Heston's stochastic volatility model are described and compared. The option prices are obtained as the solution of a two‐dimensional parabolic partial differential inequality. A finite difference discretization on nonuniform grids leading to linear complementarity problems with M‐matrices is proposed. The projected SOR, a projected multigrid method, an operator splitting method, a penalty method, and a componentwise splitting method are considered. The last one is a direct method while all other methods are iterative. The resulting systems of linear equations in the operator splitting method and in the penalty method are solved using a multigrid method. The projected multigrid method and the componentwise splitting method lead to a sequence of linear complementarity problems with one‐dimensional differential operators that are solved using the Brennan and Schwartz algorithm. The numerical experiments compare the accuracy and speed of the considered methods. The accuracies of all methods appear to be similar. Thus, the additional approximations made in the operator splitting method, in the penalty method, and in the componentwise splitting method do not increase the error essentially. The componentwise splitting method is the fastest one. All multigrid‐based methods have similar rapid grid independent convergence rates. They are about two or three times slower that the componentwise splitting method. In this paper, we study a flexible piecewise approximation technique based on the use of the idea of the partition of unity. The approximations are piecewisely defined, globally smooth up to any order, enjoy polynomial reproducing conditions, and satisfy nodal interpolation conditions for function values and derivatives of any order. We present various properties of the approximations, that are desirable properties for optimal order convergence in solving boundary value problems. We introduce a weak Galerkin finite element method for the valuation of American options governed by the Black-Scholes equation. In order to implement, we need to solve the optimal exercise boundary and then introduce an artificial boundary to make the computational domain bounded. For the optimal exercise boundary, which satisfies a nonlinear Volterra integral equation, it is resolved by a higher-order collocation method based on graded meshes. With the computed optimal exercise boundary, the front-fixing technique is employed to transform the free boundary problem to a one- dimensional parabolic problem in a half infinite area. For the other spatial domain boundary, a perfectly matched layer is used to truncate the unbounded domain and carry out the computation. Finally, the resulting initial-boundary value problems are solved by weak Galerkin finite element method, and numerical examples are provided to illustrate the efficiency of the method.  相似文献

We examine the valuation of American put options by a semi-analytical method, and obtain the prior estimate and the convergence of the approximate solution. Our proofs are based on the embedding theorem in Sobolev space and the theory of functional analysis, in particular, the theory of weak compactness. The results in this paper theoretically confirm empirical observations that these methods are accurate and computationally efficient.  相似文献

In this article, we combine the compactly supported radial basis function (RBF) collocation method and the scaling iterative algorithm to compute and visualize the multiple solutions of the Lane‐Emden‐Fowler equation on a bounded domain Ω ? R2 with a homogeneous Dirichlet boundary condition. This novel method has the advantage over traditional methods, which approximate the spatial derivatives using either the finite difference method (FDM), the finite element method (FEM), or the boundary element method (BEM), because it does not require a mesh over the domain. As a result, it needs less computational time than the globally supported RBF collocation method. When compared with the reference solutions in (Chen, Zhou, and Ni, Int J Bifurcation Chaos 10 (2000), 565–1612), our numerical results demonstrate the accuracy and ease of implementation of this method. It is therefore much more suitable for dealing with the complex domains than the FEM, the FDM, and the BEM. © 2010 Wiley Periodicals, Inc. In this paper, we consider the binomial tree method for pricing perpetual American and perpetual Bermudan options. The closed form solutions of these discrete models are solved. Explicit formulas for the optimal exercise boundary of the perpetual American option is obtained. A nonlinear equation that is satisfied by the optimal exercise boundaries of the perpetual Bermudan option is found.   相似文献

Both overlapping and nonoverlapping domain decomposition methods (DDM) on matching and nonmatching grid have been developed to couple with the meshless radial basis function (RBF) method. Example shows that overlapping DDM with RBF can achieve much better accuracy with less nodal points compared to FDM and FEM. Numerical results also show that nonmatching grid DDM can achieve almost the same accuracy within almost the same iteration steps as the matching grid case; hence our method is very attractive, because it is much easier to generate nonmatching grid just by putting blocks of grids together (for both overlapping and nonoverlapping), where each block grid can be generated independently. We propose a local mesh‐free method for the Bates–Scott option pricing model, a 2D partial integro‐differential equation (PIDE) arising in computational finance. A Wendland radial basis function (RBF) approach is used for the discretization of the spatial variables along with a linear interpolation technique for the integral operator. The resulting set of ordinary differential equations (ODEs) is tackled via a time integration method. A potential advantage of using RBFs is the small number of discrete equations that need to be solved. Computational experiments are presented to illustrate the performance of the contributed approach.  相似文献

In this paper, efficient numerical methods are developed for the pricing of American options governed by the Black–Scholes equation. The front-fixing technique is first employed to transform the free boundary of optimal exercise prices to some a priori known temporal line for a one-dimensional parabolic problem via the change of variables. The perfectly matched layer (PML) technique is then applied to the pricing problem for the effective truncation of the semi-infinite domain. Finite element methods using the respective continuous and discontinuous Galerkin discretization are proposed for the resulting truncated PML problems related to the options and Greeks. The free boundary is determined by Newton’s method coupled with the discrete truncated PML problem. Stability and nonnegativeness are established for the approximate solution to the truncated PML problem. Under some weak assumptions on the PML medium parameters, it is also proved that the solution of the truncated PML problem converges to that of the unbounded Black–Scholes equation in the computational domain and decays exponentially in the perfectly matched layer. Numerical experiments are conducted to test the performance of the proposed methods and to compare them with some existing methods.  相似文献

Strong form collocation with radial basis approximation, called the radial basis collocation method (RBCM), is introduced for the numerical solution of elastodynamics. In this work, the proper weights for the boundary collocation equations to achieve the optimal convergence in elastodynamics are first derived. The von Neumann method is then introduced to investigate the dispersion characteristics of the semidiscrete RBCM equation. Very small dispersion error (< 1%) in RBCM can be achieved compared to linear and quadratic finite elements. The stability conditions of the RBCM spatial discretization in conjunction with the central difference temporal discretization are also derived. We show that the shape parameter of the radial basis functions not only has strong influence on the dispersion errors, it also has profound influence on temporal stability conditions in the case of lumped mass. Further, our stability analysis shows that, in general, a larger critical time step can be used in RBCM with central difference temporal discretization than that for finite elements with the same temporal discretization. Our analysis also suggests that although RBCM with lumped mass allows a much larger critical time step than that of RBCM with consistent mass, the later offers considerably better accuracy and should be considered in the transient analysis. © 2012 Wiley Periodicals, Inc. In this paper, American put options on zero-coupon bonds are priced under a single factor model of short-term rate. The linear complementarity problem of the option value is solved numerically by a penalty method, by which the problem is transformed into a nonlinear PDE by adding a power penalty term. The solution of the penalized problem converges to that of the original problem. A numerical scheme is established by using the finite volume method and the corresponding stability and convergence are discussed. Numerical results are presented to show the usefulness of the method.  相似文献

Based on the Legendre pseudospectral method, we propose a numerical treatment for pricing perpetual American put option with stochastic volatility. In this simple approach, a nonlinear algebraic equation system is first derived, and then solved by the Gauss-Newton algorithm. The convergence of the current scheme is ensured by constructing a test example similar to the original problem, and comparing the numerical option prices with those produced by the classical Projected SOR (PSOR) method. The results of our numerical experiments suggest that the proposed scheme is both accurate and efficient, since the spectral accuracy can be easily achieved within a small number of iterations. Moreover, based on the numerical results, we also discuss the impact of stochastic volatility term on the prices of perpetual American puts.  相似文献

In this article, we propose a Partition of Unity Refinement (PUR) method to improve the local approximations of elliptic boundary value problems in regions of interest. The PUR method only needs to refine the local meshes and hanging nodes generate no difficulty. The mesh qualities such as uniformity or quasi‐uniformity are kept. The advantages of the PUR include its effectiveness and relatively easy implementation. In this article, we present the basic ideas and implementation of the PUR method on triangular meshes. Numerical results for elliptic Dirichlet boundary value problem on an L‐shaped domain are shown to demonstrate the effectiveness of the proposed method.
