This paper focuses on modelling the severity distribution. We directly model the small, moderate and large losses with the Pareto Positive Stable (PPS) distribution and thus it is not necessary to fix a threshold for the tail behaviour. Estimation with the method of moments is straightforward. Properties, graphical tests and expressions for value-at risk and tail value-at-risk are presented. Furthermore, we show that the PPS distribution can be used to construct a statistical test for the Pareto distribution and to determine the threshold for the Pareto shape if required. An application to loss data is presented. We conclude that the PPS distribution can perform better than commonly used distributions when modelling a single loss distribution for moderate and large losses. This approach avoids the pitfalls of cut-off selection and it is very simple to implement for quantitative risk analysis.

In the literature on analyzing extremes, both generalized Pareto distributions and Pareto distributions are employed to infer the tail of a distribution with a known positive extreme value index. Similar studies exist for a known negative extreme value index. Intuitively, one should not employ the generalized Pareto distribution in the case of knowing the sign of the extreme value index. In this work, we show that fitting a generalized Pareto distribution is equivalent to the model in Hall (1982) in the case of a negative extreme value index, in both improving the rate of convergence and including the bias term of the asymptotic results of that reference. When the extreme value index is known to be positive, we show that fitting a generalized Pareto distribution may be preferred in some cases determined by a so-called second-order parameter and the extreme value index itself.

The fit of a statistical model can be visually assessed by inspection of a quantile–quantile or QQ plot. For the strict Pareto distribution, since log-transformed Pareto random variables are exponentially distributed, it is natural to consider an exponential quantile plot based on the log-transformed data. In case the data originate from a Pareto-type distribution, the Pareto quantile plot will be linear but only in some of the largest observations. In this paper we modify the Jackson statistic, originally proposed as a goodness-of-fit statistic for testing exponentiality, in such a way that it measures the linearity of the k largest observations on the Pareto quantile plot. Further, by taking the second-order tail behaviour of a Pareto-type model into account we construct a bias-corrected Jackson statistic. For both statistics the limiting distribution is derived. Next to these asymptotic results we also evaluate the small sample behaviour on the basis of a simulation study. The method is illustrated on two practical case studies.

In this paper we obtain closed expressions for the probability distribution function of aggregated risks with multivariate dependent Pareto distributions. We work with the dependent multivariate Pareto type II proposed by Arnold (1983, 2015), which is widely used in insurance and risk analysis. We begin with an individual risk model, where the probability density function corresponds to a second kind beta distribution, obtaining the VaR, TVaR and several other tail risk measures. Then, we consider a collective risk model based on dependence, where several general properties are studied. We study in detail some relevant collective models with Poisson, negative binomial and logarithmic distributions as primary distributions. In the collective Pareto–Poisson model, the probability density function is a function of the Kummer confluent hypergeometric function, and the density of the Pareto–negative binomial is a function of the Gauss hypergeometric function. Using data based on one-year vehicle insurance policies taken out in 2004–2005 (Jong and Heller, 2008) we conclude that our collective dependent models outperform other collective models considered in the actuarial literature in terms of AIC and CAIC statistics.

In this paper, we consider the classical yet widely applicable Cramér-Lundberg risk model with Pareto distributed claim sizes. Building on the previously known expression for the ruin probability we derive distributions of different ruin-related quantities. The results rely on the theory of scale functions and are intended to illustrate the simplicity and effectiveness of the theory. A particular emphasis is put on the tail behavior of the distributions of ruin-related quantities and their tail index value is established. Numerical illustrations are provided to show the influence of the claim sizes distribution tail index on the tails of the ruin-related quantities distribution.

Recently, we have proposed a Multi-Objective Bayesian Artificial Immune System (MOBAIS) to deal effectively with building blocks (high-quality partial solutions coded in the solution vector) in combinatorial multi-objective problems. By replacing the mutation and cloning operators with a probabilistic model, more specifically a Bayesian network representing the joint distribution of promising solutions, MOBAIS takes into account the relationships among the variables of the problem, avoiding the disruption of already obtained high-quality partial solutions. The preliminary results have indicated that our proposal is able to properly build the Pareto front. Motivated by this scenario, this paper better formalizes the proposal and investigates its usefulness on more challenging problems. In addition, an important enhancement regarding the Bayesian network learning was incorporated into the algorithm in order to speed up its execution. To conclude, we compare MOBAIS with state-of-the-art algorithms taking into account quantitative aspects of the Pareto front found by the algorithms. MOBAIS outperforms the contenders in terms of the quality of the obtained solutions and requires an amount of computational resource inferior or compatible with the contenders.

A hybrid Pareto model for asymmetric fat-tailed data: the univariate case
Density estimators that can adapt to asymmetric heavy tails are required in many applications such as finance and insurance. Extreme value theory (EVT) has developed principled methods based on asymptotic results to estimate the tails of most distributions. However, the finite sample approximation might introduce a severe bias in many cases. Moreover, the full range of the distribution is often needed, not only the tail area. On the other hand, non-parametric methods, while being powerful where data are abundant, fail to extrapolate properly in the tail area. We put forward a non-parametric density estimator that brings together the strengths of non-parametric density estimation and of EVT. A hybrid Pareto distribution that can be used in a mixture model is proposed to extend the generalized Pareto (GP) to the whole real axis. Experiments on simulated data show the following. On one hand, the mixture of hybrid Paretos converges faster in terms of log-likelihood and provides good estimates of the tail of the distributions when compared with other density estimators including the GP distribution. On the other hand, the mixture of hybrid Paretos offers an alternate way to estimate the tail index which is comparable to the one estimated with the standard GP methodology. The mixture of hybrids is also evaluated on the Danish fire insurance data set.

Tail fitting for truncated and non-truncated Pareto-type distributions
In extreme value analysis, natural upper bounds can appear that truncate the probability tail. At other instances ultimately at the largest data, deviations from a Pareto tail behaviour become apparent. This matter is especially important when extrapolation outside the sample is required. Given that in practice one does not always know whether the distribution is truncated or not, we consider estimators for extreme quantiles both under truncated and non-truncated Pareto-type distributions. We make use of the estimator of the tail index for the truncated Pareto distribution first proposed in Aban et al. (J. Amer. Statist. Assoc. 101(473), 270–277, 2006). We also propose a truncated Pareto QQ-plot and a formal test for truncation in order to help deciding between a truncated and a non-truncated case. In this way we enlarge the possibilities of extreme value modelling using Pareto tails, offering an alternative scenario by adding a truncation point T that is large with respect to the available data. In the mathematical modelling we hence let T at different speeds compared to the limiting fraction (k/n→0) of data used in the extreme value estimation. This work is motivated using practical examples from different fields, simulation results, and some asymptotic results.

This work is motivated by the challenge organized for the 10th International Conference on Extreme-Value Analysis (EVA2017) to predict daily precipitation quantiles at the \(99.8\%\) level for each month at observed and unobserved locations. Our approach is based on a Bayesian generalized additive modeling framework that is designed to estimate complex trends in marginal extremes over space and time. First, we estimate a high non-stationary threshold using a gamma distribution for precipitation intensities that incorporates spatial and temporal random effects. Then, we use the Bernoulli and generalized Pareto (GP) distributions to model the rate and size of threshold exceedances, respectively, which we also assume to vary in space and time. The latent random effects are modeled additively using Gaussian process priors, which provide high flexibility and interpretability. We develop a penalized complexity (PC) prior specification for the tail index that shrinks the GP model towards the exponential distribution, thus preventing unrealistically heavy tails. Fast and accurate estimation of the posterior distributions is performed thanks to the integrated nested Laplace approximation (INLA). We illustrate this methodology by modeling the daily precipitation data provided by the EVA2017 challenge, which consist of observations from 40 stations in the Netherlands recorded during the period 1972–2016. Capitalizing on INLA’s fast computational capacity and powerful distributed computing resources, we conduct an extensive cross-validation study to select the model parameters that govern the smoothness of trends. Our results clearly outperform simple benchmarks and are comparable to the best-scoring approaches of the other teams.

We describe a novel method of heavy tails estimation based on transformed score (t-score). Based on a new score moment method we derive the t-Hill estimator, which estimates the extreme value index of a distribution function with regularly varying tail. t-Hill estimator is distribution sensitive, thus it differs in e.g. Pareto and log-gamma case. Here, we study both forms of the estimator, i.e. t-Hill and t-lgHill. For both estimators we prove weak consistency in moving average settings as well as the asymptotic normality of t-lgHill estimator in iid setting. In cases of contamination with heavier tails than the tail of original sample, t-Hill outperforms several robust tail estimators, especially in small samples. A simulation study emphasizes the fact that the level of contamination is playing a crucial role. The larger the contamination, the better are the t-score moment estimates. The reason for this is the bounded t-score of heavy-tailed distributions (and, consequently, bounded influence functions of the estimators). We illustrate the developed methodology on a small sample data set of stake measurements from Guanaco glacier in Chile.

One of the major challenges associated with the measurement of customer lifetime value is selecting an appropriate model for predicting customer future transactions. Among such models, the Pareto/negative binomial distribution (Pareto/NBD) is the most prevalent in noncontractual relationships characterized by latent customer defections; ie, defections are not observed by the firm when they happen. However, this model and its applications have some shortcomings. Firstly, a methodological shortcoming is that the Pareto/NBD, like all lifetime transaction models based on statistical distributions, assumes that the number of transactions by a customer follows a Poisson distribution. However, many applications have an empirical distribution that does not fit a Poisson model. Secondly, a computational concern is that the implementation of Pareto/NBD model presents some estimation challenges specifically related to the numerous evaluation of the Gaussian hypergeometric function. Finally, the model provides 4 parameters as output, which is insufficient to link the individual purchasing behavior to socio‐demographic information and to predict the behavior of new customers. In this paper, we model a customer's lifetime transactions using the Conway‐Maxwell‐Poisson distribution, which is a generalization of the Poisson distribution, offering more flexibility and a better fit to real‐world discrete data. To estimate parameters, we propose a Markov chain Monte Carlo algorithm, which is easy to implement. Use of this Bayesian paradigm provides individual customer estimates, which help link purchase behavior to socio‐demographic characteristics and an opportunity to target individual customers.

Assessment of heavy tailed data and its compound sums has many applications in insurance, auditing and operational risk capital assessment among others. In this paper, we compare the classical estimators (maximum likelihood, QQ and moment estimators) with the recently introduced robust estimators of “generalized median”, “trimmed mean” and estimators based on t-score moments. We derive the exact distribution of the likelihood ratio tests of homogeneity and simple hypothesis on the tail index of a two-parameter Pareto model. Such exact tests support the assessment of the performance of estimators. In particular, we discuss some problems that one can encounter when misemploying the log-normal assumption based methods supported by the Basel II framework. Real data and simulated examples illustrate the methods.

In statistics of extremes, inference is often based on the excesses over a high random threshold. Those excesses are approximately distributed as the set of order statistics associated to a sample from a generalized Pareto model. We then get the so-called “maximum likelihood” estimators of the tail index γ. In this paper, we are interested in the derivation of the asymptotic distributional properties of a similar “maximum likelihood” estimator of a positive tail index γ, based also on the excesses over a high random threshold, but with a trial of accommodation of bias in the Pareto model underlying those excesses. We next proceed to an asymptotic comparison of the two estimators at their optimal levels. An illustration of the finite sample behaviour of the estimators is provided through a small-scale Monte Carlo simulation study. Research partially supported by FCT/POCTI and POCI/FEDER.
