This article investigates the valuation of currency options when the dynamic of the spot Foreign Exchange (FX) rate is governed by a two-factor Markov-modulated stochastic volatility model, with the first stochastic volatility component driven by a lognormal diffusion process and the second independent stochastic volatility component driven by a continuous-time finite-state Markov chain model. The states of the Markov chain can be interpreted as the states of an economy. We employ the regime-switching Esscher transform to determine a martingale pricing measure for valuing currency options under the incomplete market setting. We consider the valuation of the European-style and American-style currency options. In the case of American options, we provide a decomposition result for the American option price into the sum of its European counterpart and the early exercise premium. Numerical results are included.

Abstract

We study three classes of perpetual option with multiple uncertainties and American-style exercise boundaries, using a partial differential equation-based approach. A combination of accurate numerical techniques and asymptotic analyses is implemented, with each approach informing and confirming the other. The first two examples we study are a put basket option and a call basket option, both involving two stochastic underlying assets, whilst the third is a (novel) class of real option linked to stochastic demand and costs (the details of the modelling for this are described in the paper). The Appendix addresses the issue of pricing American-style perpetual options involving (just) one stochastic underlying, but in which the volatility is also modelled stochastically, using the Heston (1993) framework.

Average pricing is one of the main ingredients in determining the payoff associated with an Asian option. Since its beginnings in 1980 much has been written on the European-style Asian, especially with a fixed strike. In this article, we extend the work of Zhu to this exotic option. We present an analytic formula pricing an American-style Asian option of floating type. We also extend a symmetry result established by Henderson and Wojakowski.

In this paper, we present a new numerical scheme, based on the finite difference method, to solve American put option pricing problems. Upon applying a Landau transform or the so-called front-fixing technique [19] to the Black-Scholes partial differential equation, a predictor-corrector finite difference scheme is proposed to numerically solve the nonlinear differential system. Through the comparison with Zhu’s analytical solution [35], we shall demonstrate that the numerical results obtained from the new scheme converge well to the exact optimal exercise boundary and option values. The results of our numerical examples suggest that this approach can be used as an accurate and efficient method even for pricing other types of financial derivative with American-style exercise.

We extend a framework based on Mellin transforms and show how to modify the approach to value American call options on dividend-paying stocks. We present a new integral equation to determine the price of an American call option and its free boundary using modified Mellin transforms. We also show how to derive the pricing formula for perpetual American call options using the new framework. A result due to Kim (1990) [24] regarding the optimal exercise price at expiry is also recovered. Finally, we apply Gauss-Laguerre quadrature for the purpose of an efficient and accurate numerical valuation.

We consider the American option pricing problem in the case where the underlying asset follows a jump‐diffusion process. We apply the method of Jamshidian to transform the problem of solving a homogeneous integro‐partial differential equation (IPDE) on a region restricted by the early exercise (free) boundary to that of solving an inhomogeneous IPDE on an unrestricted region. We apply the Fourier transform technique to this inhomogeneous IPDE in the case of a call option on a dividend paying underlying to obtain the solution in the form of a pair of linked integral equations for the free boundary and the option price. We also derive new results concerning the limit for the free boundary at expiry. Finally, we present a numerical algorithm for the solution of the linked integral equation system for the American call price, its delta and the early exercise boundary. We use the numerical results to quantify the impact of jumps on American call prices and the early exercise boundary.

In this paper, we present an integral equation approach for the valuation of American-style installment derivatives when the payment plan is assumed to be a continuous function of the asset price and time. The contribution of this study is threefold. First, we show that in the Black-Scholes model the option pricing problem can be formulated as a free boundary problem under very general conditions on payoff structure and payment schedule. Second, by applying a Fourier transform-based solution technique, we derive a system of coupled recursive integral equations for the pair of free boundaries along with an analytic representation of the option price. Third, based on these results, we propose a unified framework which generalizes the existing methods and is capable of dealing with a wide range of monotonic payoff functions and continuous payment plans. Finally, by using the illustrative example of American vanilla installment call options, an explicit pricing formula is obtained for time-varying payment schedules.

Swing options generalize American-style options as they allow the holder multiple exercise rights and control over the exercise amounts. In this work, we replace the standard (binomial) trees in the forest of trees algorithm with stochastic meshes, yielding the forest of stochastic meshes; a simulation-based method for valuing high-dimensional swing options. This new method handles general price processes and payoffs, produces high- and low-biased consistent estimators and a true option price confidence interval.

The binomial tree methods (BTM), first proposed by Cox, Ross and Rubinstein [J. Cox, S. Ross, M. Rubinstein, Option pricing: A simplified approach, J. Finan. Econ. 7 (1979) 229-264] in diffusion models and extended by Amin [K.I. Amin, Jump diffusion option valuation in discrete time, J. Finance 48 (1993) 1833-1863] to jump-diffusion models, is one of the most popular approaches to pricing options. In this paper, we present a binomial tree method for Asian options in jump-diffusion models and show its equivalence to certain explicit difference scheme. Employing numerical analysis and the notion of viscosity solution, we prove the uniform convergence of the binomial tree method for European-style and American-style Asian options.

A compact finite difference method is designed to obtain quick and accurate solutions to partial differential equation problems. The problem of pricing an American option can be cast as a partial differential equation. Using the compact finite difference method this problem can be recast as an ordinary differential equation initial value problem. The complicating factor for American options is the existence of an optimal exercise boundary which is jointly determined with the value of the option. In this article we develop three ways of combining compact finite difference methods for American option price on a single asset with methods for dealing with this optimal exercise boundary. Compact finite difference method one uses the implicit condition that solutions of the transformed partial differential equation be nonnegative to detect the optimal exercise value. This method is very fast and accurate even when the spatial step size h   is large (h?0.1)(h?0.1). Compact difference method two must solve an algebraic nonlinear equation obtained by Pantazopoulos (1998) at every time step. This method can obtain second order accuracy for space x and requires a moderate amount of time comparable with that required by the Crank Nicolson projected successive over relaxation method. Compact finite difference method three refines the free boundary value by a method developed by Barone-Adesi and Lugano [The saga of the American put, 2003], and this method can obtain high accuracy for space x. The last two of these three methods are convergent, moreover all the three methods work for both short term and long term options. Through comparison with existing popular methods by numerical experiments, our work shows that compact finite difference methods provide an exciting new tool for American option pricing.

This paper concerns the valuation of average options of European type where an investor has the right to buy the average of an asset price process over some time interval, as the terminal price, at a prespecified exercise price. A discrete model is first constructed and a recurrence formula is derived for the exact price of the discrete average call option. For the continuous average call option price, we derive some approximations and theoretical upper and lower bounds. These approximations are shown to be very accurate for at-the-money and in-the-money cases compared to the simulation results. The theoretical bounds can be used to provide useful information in pricing average options.

This paper investigates the early exercise region for Bermudan options on two underlying assets. We present a set of analytical validation results for the early exercise region which can be used as a means of validating pricing techniques. When all strike prices are identical we show the existence of an intersection point such that for any asset price pair below this point early exercise is always optimal. We develop an approximation to this point in the two asset put case. When the strike prices are not all equal, we show that three separate cases exist for the early exercise region. For a Bermudan put on two assets we present these cases and show that there exists a critical point in which the boundaries of the two asset early exercise region bifurcate. Comparisons are drawn between the Bermudan results presented and the corresponding American option results.

In this paper, we consider the binomial tree method for pricing perpetual American and perpetual Bermudan options. The closed form solutions of these discrete models are solved. Explicit formulas for the optimal exercise boundary of the perpetual American option is obtained. A nonlinear equation that is satisfied by the optimal exercise boundaries of the perpetual Bermudan option is found.

A strike reset option is an option that allows its holder to reset the strike price to the prevailing underlying asset price at a moment chosen by the holder. The pricing model of the option can be formulated as a one-dimensional parabolic variational inequality, or equivalently, a free boundary problem, where the free boundary just corresponds to the optimal reset strategy adopted by the holder of the option. This paper is concerned with the theoretical analysis of the model. The existence and uniqueness of the solution are established. Furthermore, we study properties of the free boundary. The monotonicity and C smoothness of the free boundary are proven in some situations.

Abstract

Market mechanisms are increasingly being used as a tool for allocating somewhat scarce but unpriced rights and resources, and the European Emission Trading Scheme is an example. By means of dynamic optimization in the contest of firms covered by such environmental regulations, this article generates endogenously the price dynamics of emission permits under asymmetric information, allowing inter-temporal banking and borrowing. In the market, there are a finite number of firms and each firm's pollution emission follows an exogenously given stochastic process. We prove the discounted permit price is a martingale with respect to the relevant filtration. The model is solved numerically. Finally, a closed-form pricing formula for European-style options is derived.
