The portfolio selection problem is usually considered as a bicriteria optimization problem where a reasonable trade-off between expected rate of return and risk is sought. In the classical Markowitz model the risk is measured with variance, thus generating a quadratic programming model. The Markowitz model is frequently criticized as not consistent with axiomatic models of preferences for choice under risk. Models consistent with the preference axioms are based on the relation of stochastic dominance or on expected utility theory. The former is quite easy to implement for pairwise comparisons of given portfolios whereas it does not offer any computational tool to analyze the portfolio selection problem. The latter, when used for the portfolio selection problem, is restrictive in modeling preferences of investors. In this paper, a multiple criteria linear programming model of the portfolio selection problem is developed. The model is based on the preference axioms for choice under risk. Nevertheless, it allows one to employ the standard multiple criteria procedures to analyze the portfolio selection problem. It is shown that the classical mean-risk approaches resulting in linear programming models correspond to specific solution techniques applied to our multiple criteria model. This revised version was published online in June 2006 with corrections to the Cover Date.

Markowitz formulated the portfolio optimization problem through two criteria: the expected return and the risk, as a measure of the variability of the return. The classical Markowitz model uses the variance as the risk measure and is a quadratic programming problem. Many attempts have been made to linearize the portfolio optimization problem. Several different risk measures have been proposed which are computationally attractive as (for discrete random variables) they give rise to linear programming (LP) problems. About twenty years ago, the mean absolute deviation (MAD) model drew a lot of attention resulting in much research and speeding up development of other LP models. Further, the LP models based on the conditional value at risk (CVaR) have a great impact on new developments in portfolio optimization during the first decade of the 21st century. The LP solvability may become relevant for real-life decisions when portfolios have to meet side constraints and take into account transaction costs or when large size instances have to be solved. In this paper we review the variety of LP solvable portfolio optimization models presented in the literature, the real features that have been modeled and the solution approaches to the resulting models, in most of the cases mixed integer linear programming (MILP) models. We also discuss the impact of the inclusion of the real features.

This research presents a novel, state-of-the-art methodology for solving a multi-criteria supplier selection problem considering risk and sustainability. It combines multi-objective optimization with the analytic network process to take into account sustainability requirements of a supplier portfolio configuration. To integrate ‘risk’ into the supplier selection problem, we develop a multi-objective optimization model based on the investment portfolio theory introduced by Markowitz. The proposed model is a non-standard portfolio selection problem with four objectives: (1) minimizing the purchasing costs, (2) selecting the supplier portfolio with the highest logistics service, (3) minimizing the supply risk, and (4) ordering as much as possible from those suppliers with outstanding sustainability performance. The optimization model, which has three linear and one quadratic objective function, is solved by an algorithm that analytically computes a set of efficient solutions and provides graphical decision support through a visualization of the complete and exactly-computed Pareto front (a posteriori approach). The possibility of computing all Pareto-optimal supplier portfolios is beneficial for decision makers as they can compare all optimal solutions at once, identify the trade-offs between the criteria, and study how the different objectives of supplier portfolio configuration may be balanced to finally choose the composition that satisfies the purchasing company's strategy best. The approach has been applied to a real-world supplier portfolio configuration case to demonstrate its applicability and to analyze how the consideration of sustainability requirements may affect the traditional supplier selection and purchasing goals in a real-life setting.

Since the pioneering work of Harry Markowitz, mean–variance portfolio selection model has been widely used in both theoretical and empirical studies, which maximizes the investment return under certain risk level or minimizes the investment risk under certain return level. In this paper, we review several variations or generalizations that substantially improve the performance of Markowitz’s mean–variance model, including dynamic portfolio optimization, portfolio optimization with practical factors, robust portfolio optimization and fuzzy portfolio optimization. The review provides a useful reference to handle portfolio selection problems for both researchers and practitioners. Some summaries about the current studies and future research directions are presented at the end of this paper.

We propose a new approach to portfolio optimization by separating asset return distributions into positive and negative half-spaces. The approach minimizes a newly-defined Partitioned Value-at-Risk (PVaR) risk measure by using half-space statistical information. Using simulated data, the PVaR approach always generates better risk-return tradeoffs in the optimal portfolios when compared to traditional Markowitz mean–variance approach. When using real financial data, our approach also outperforms the Markowitz approach in the risk-return tradeoff. Given that the PVaR measure is also a robust risk measure, our new approach can be very useful for optimal portfolio allocations when asset return distributions are asymmetrical.

In the paper, we consider three quadratic optimization problems which are frequently applied in portfolio theory, i.e., the Markowitz mean–variance problem as well as the problems based on the mean–variance utility function and the quadratic utility. Conditions are derived under which the solutions of these three optimization procedures coincide and are lying on the efficient frontier, the set of mean–variance optimal portfolios. It is shown that the solutions of the Markowitz optimization problem and the quadratic utility problem are not always mean–variance efficient.

In the ever changing financial markets, investor’s decision behaviors may change from time to time. In this paper, we consider the effect of investor’s different decision behaviors on portfolio selection in fuzzy environment. We present a possibilistic mean-semivariance model for fuzzy portfolio selection by considering some real investment features including proportional transaction cost, fixed transaction cost, cardinality constraint, investment threshold constraints, decision dependency constraints and minimum transaction lots. To describe investor’s different decision behaviors, we characterize the return rates on securities by LR fuzzy numbers with different shape parameters in the left- and right-hand reference functions. Then, we design a novel hybrid differential evolution algorithm to solve the proposed model. Finally, we provide a numerical example to illustrate the application of our model and the effectiveness of the designed algorithm.

This paper finds that mean-variance portfolio optimization of stocks, bonds, hedge funds, real estate investment trusts and commodities is sufficiently exact to optimize the investor’s utility. We approximate the expected utility using a Taylor series expansion including terms involving third and fourth order moments. The empirical findings for monthly data from August 1994–August 2009 suggest that the incorporation of skewness and kurtosis cause no noticeable change in the optimal portfolio allocation. However, the serial correlations of smoothed returns of hedge funds and real estate investment trusts indeed cause major changes in optimal portfolio allocation. Consequently, attention needs to be drawn to significant serial correlation and not to potential deviations from normality due to skewed and fat-tailed return distributions. The out-of-sample analysis using a moving window gives evidence that the optimal portfolio weight differ significantly considering serial correlation. The optimization using smoothed returns leads to the highest terminal wealth after 10 years. The highest utility is reached with smoothed as well as shrinked returns, while using unsmoothed as well as shrinked returns leads to an out-of-sample disaster. These findings have practical implications for investors who are willing to diversify their portfolios with hedge funds and real estate investment trusts.

In this paper, we attempt to design a portfolio optimization model for investors who desire to minimize the variation around the mean return and at the same time wish to achieve better return than the worst possible return realization at every time point in a single period portfolio investment. The portfolio is to be selected from the risky assets in the equity market. Since the minimax portfolio optimization model provides us with the portfolio that maximizes (minimizes) the worst return (worst loss) realization in the investment horizon period, in order to safeguard the interest of investors, the optimal value of the minimax optimization model is used to design a constraint in the mean-absolute semideviation model. This constraint can be viewed as a safety strategy adopted by an investor. Thus, our proposed bi-objective linear programming model involves mean return as a reward and mean-absolute semideviation as a risk in the objective function and minimax as a safety constraint, which enables a trade off between return and risk with a fixed safety value. The efficient frontier of the model is generated using the augmented -constraint method on the GAMS software. We simultaneously solve the ratio optimization problem which maximizes the ratio of mean return over mean-absolute semideviation with same minimax value in the safety constraint. Subsequently, we choose two portfolios on the above generated efficient frontier such that the risk from one of them is less and the mean return from other portfolio is more than the respective quantities of the optimal portfolio from the ratio optimization model. Extensive computational results and in-sample and out-of-sample analysis are provided to compare the financial performance of the optimal portfolios selected by our proposed model with that of the optimal portfolios from the existing minimax and mean-absolute semideviation portfolio optimization models on real data from S&P CNX Nifty index.

Since 2010, the client base of online-trading service providers has grown significantly. Such companies enable small investors to access the stock market at advantageous rates. Because small investors buy and sell stocks in moderate amounts, they should consider fixed transaction costs, integral transaction units, and dividends when selecting their portfolio. In this paper, we consider the small investor’s problem of investing capital in stocks in a way that maximizes the expected portfolio return and guarantees that the portfolio risk does not exceed a prescribed risk level. Portfolio-optimization models known from the literature are in general designed for institutional investors and do not consider the specific constraints of small investors. We therefore extend four well-known portfolio-optimization models to make them applicable for small investors. We consider one nonlinear model that uses variance as a risk measure and three linear models that use the mean absolute deviation from the portfolio return, the maximum loss, and the conditional value-at-risk as risk measures. We extend all models to consider piecewise-constant transaction costs, integral transaction units, and dividends. In an out-of-sample experiment based on Swiss stock-market data and the cost structure of the online-trading service provider Swissquote, we apply both the basic models and the extended models; the former represent the perspective of an institutional investor, and the latter the perspective of a small investor. The basic models compute portfolios that yield on average a slightly higher return than the portfolios computed with the extended models. However, all generated portfolios yield on average a higher return than the Swiss performance index. There are considerable differences between the four risk measures with respect to the mean realized portfolio return and the standard deviation of the realized portfolio return.

Robust portfolios reduce the uncertainty in portfolio performance. In particular, the worst-case optimization approach is based on the Markowitz model and form portfolios that are more robust compared to mean–variance portfolios. However, since the robust formulation finds a different portfolio from the optimal mean–variance portfolio, the two portfolios may have dissimilar levels of factor exposure. In most cases, investors need a portfolio that is not only robust but also has a desired level of dependency on factor movement for managing the total portfolio risk. Therefore, we introduce new robust formulations that allow investors to control the factor exposure of portfolios. Empirical analysis shows that the robust portfolios from the proposed formulations are more robust than the classical mean–variance approach with comparable levels of exposure on fundamental factors.

In this paper we examine the problem of managing portfolios consisting of both, stocks and options. For the simultaneous optimization of stock and option positions we base our analysis on the generally accepted mean–variance framework. First, we analyze the effects of options on the mean–variance efficient frontier if they are considered as separate investment alternatives. Due to the resulting asymmetric portfolio return distribution mean–variance analysis will be not sufficient to identify optimal optioned portfolios. Additional investor preferences which are expressed in terms of shortfall constraints allow a more detailed portfolio specification. Under a mean–variance and shortfall preference structure we then derive optioned portfolios with a maximum expected return. To circumvent the technical optimization problems arising from stochastic constraints we use an approximation of the return distribution and develop economically meaningful conditions under which the complex optimization problem can be transformed into a linear problem being comparably easy to solve. Empirical results based on both, empirical market data and Monte Carlo simulations, illustrate the portfolio optimization procedure with options.

In this paper, we first define risk in an axiomatic way and a class of utility functions suitable for the so-called mean-risk analysis. Then, we show that, in a portfolio selection problem with multiple risky investments, an investor who is more risk averse in the Arrow-Pratt sense prefers less risk, in the sense of this paper, with less mean return, and an investor who displays increasing (decreasing) relative risk aversion becomes more conservative (aggressive) as the initial capital increases. The risk aversion effect for diversification on optimal portfolios is also discussed.

A fundamental principle of modern portfolio theory is that comparisons between portfolios are generally made using two criteria, corresponding to the first two moments of return distributions, namely the expected return and portfolio variance. According to this model and according to most of the portfolio models derived from the stochastic dominance approach, the group of portfolios open to comparisons is divided into two parts: on the one hand there are the efficient portfolios (those that are not dominated by any other portfolio in the group), and on the other, those that are dominated. In other words, these models do not solve for one optimal portfolio, but rather solve for an efficient set of portfolios, among which the investor must choose, given his preference system. One criticism over these models, which has often been addressed both by practitioners and academics, is that they fail to embody the objectives of the decision maker (DM), through the various stages of the decision process. Our purpose in this article is to present an integrated and innovative methodological approach for the construction and selection of equity portfolios, which will take into account the inherent multidimensional nature of the problem, while allowing the DM to incorporate his preferences in the decision process. The proposed approach, which grounds its basis on the field of multiple criteria decision making (MCDM) and more specifically on multiobjective mathematical programming (MMP), is implemented in the IPSSIS (Integrated Portfolio Synthesis and Selection Information System) decision support system (DSS). The validity of the proposed approach is tested through an illustrative application in the Athens Stock Exchange (ASE).

We present a framework for inverse optimization in a Markowitz portfolio model that is extended to include a third criterion. The third criterion causes the traditional nondominated frontier to become a surface. Until recently, it had not been possible to compute such a surface. But by using a new method that is able to generate the nondominated surfaces of tri-criterion portfolio selection problems, we are able to compute via inverse optimization the implied risk tolerances of given funds that pursue an additional objective beyond risk and return. In applying this capability to a broad sample of conventional and socially responsible (SR) mutual funds, we find that there appears to be no significant evidence that social responsibility issues, after the screening stage, are further taken into account in the asset allocation process, which is a result that is likely to be different from what many SR investors would expect.
