An insurance company selling life annuities has to use projected life tables to describe the survival of policyholders. Such life tables are generated by stochastic processes governing the future path of mortality. To fix the ideas, the standard Lee-Carter model for mortality projection is adopted here. In that context, the paper purposes to examine the consequences of working with random survival probabilities. Various stochastic inequalities are derived, showing that the risk borne by the annuity provider is increased compared to the classical independent case. Moreover, the type of dependence existing between the insured life times is carefully examined. The paper also deals with the computation of ruin probabilities and large portfolio approximations.

The aim of the paper is to examine the behavior of insurance surplus over time for a portfolio of homogeneous life policies. We distinguish between stochastic and accounting surpluses and derive their first two moments. A recursive formula is proposed for calculating the distribution function of the accounting surplus. We then examine the probability that the accounting surplus becomes negative in a given insurance year. Numerical examples illustrate the results for portfolios of temporary and endowment life policies assuming a conditional AR(1) process for the rates of return.

The ownership of life insurance may be modeled as a portfolio problem in which the return on the life insurance contract is negatively correlated with the return on a claim to future wage income. The mean-variance model developed in the paper uses such a framework to express the optimal amount of insurance in terms of two components: the expected value of the wage claim and the risk/return characteristics of the insurance contract. The model thus offers an appealing way to formulate the life insurance problem in a portfolio context. Implications of the model for the functioning of a life insurance market are examined and the existence of accidental death contracts is explained.

EU Gender Directive ruled out discrimination against gender in charging premium for insurance products. This prohibition prevents the use of the standard actuarial fairness principle to price life insurance products. According to current actuarial practice, unisex premiums are calculated with a simple weighting rule of the gender-specific life tables. This procedure is likely to violate portfolio fairness principles. Up to our knowledge, in the actuarial literature there is no unisex mortality model that respects the unisex fairness principle. This paper is the first attempt to fill this gap. First, we recall the notion of unisex fairness principle and the corresponding unisex fair premium. Then, we provide a unisex stochastic mortality model for the mortality intensity that is underlying the pricing of a life portfolio of females and males belonging to the same cohort. Finally, we calibrate the unisex mortality model using the unisex fairness principle. We find that the weighting coefficient between the males’ and females’ own mortalities depends mainly on the quote of portfolio relative to each gender, on the age, and on the type of insurance products. The knowledge of a proper unisex mortality model could help life insurance companies to better understanding the nature of the risk of a mixed portfolio.

In this paper the dual random model of increasing life insurance for multiple-life status is discussed. The rnth moment of the present value of benefits are calculated and the respective expressions of the moments under joint life status or last- survivor status are presented.Fur-thermore,the limiting distribution of average cost of a portfolio of increasing life insurance for multiple-life status is studied.

In the last decade a vast literature on stochastic mortality models has been developed. However, these models are often not directly applicable to insurance portfolios because:
(a) For insurers and pension funds it is more relevant to model mortality rates measured in insured amounts instead of measured in the number of policies.
(b) Often there is not enough insurance portfolio specific mortality data available to fit such stochastic mortality models reliably.
Therefore, in this paper a stochastic model is proposed for portfolio specific mortality experience. Combining this stochastic process with a stochastic country population mortality process leads to stochastic portfolio specific mortality rates, measured in insured amounts. The proposed stochastic process is applied to two insurance portfolios, and the impact on the Value at Risk for longevity risk is quantified. Furthermore, the model can be used to quantify the basis risk that remains when hedging portfolio specific mortality risk with instruments of which the payoff depends on population mortality rates.

Annuities as well as term insurance create risks for the insurance companies due to changes in mortality/longevity – especially in low-interest phases. For the past decades an increase in life expectancy was observed. In this article, we examine whether an insurance company can minimise the longevity risk by means of an appropriate composition of its portfolio. We use stochastic interest rates and mortality trends. For annuities and term insurance different mortality trends are used. Based on an example we show the impact of the portfolio composition on the longevity risk. The results prove that a deliberate portfolio composition can significantly reduce the longevity risk for the insurance company.

Asset liability matching remains an important topic in life insurance research. The objective of this paper is to find an optimal asset allocation for a general portfolio of life insurance policies. Using a multi-asset model to investigate the optimal asset allocation of life insurance reserves, this study obtains formulae for the first two moments of the accumulated asset value. These formulae enable the analysis of portfolio problems and a first approximation of optimal investment strategies. This research provides a new perspective for solving both single-period and multiperiod asset allocation problems in application to life insurance policies. The authors obtain an efficient frontier in the case of single-period method; for the multiperiod method, the optimal asset allocation strategies can differ considerably for different portfolio structures.

In this paper we study the hedging of typical life insurance payment processes in a general setting by means of the well-known risk-minimization approach. We find the optimal risk-minimizing strategy in a financial market where we allow for investments in a hedging instrument based on a longevity index, representing the systematic mortality risk. Thereby we take into account and model the basis risk that arises due to the fact that the insurance company cannot perfectly hedge its exposure by investing in a hedging instrument that is based on the longevity index, not on the insurance portfolio itself. We also provide a detailed example within the context of unit-linked life insurance products where the dependency between the index and the insurance portfolio is described by means of an affine mean-reverting diffusion process with stochastic drift.

The aim of the paper is twofold. Firstly, it develops a model for risk assessment in a portfolio of life annuities with long term care benefits. These products are usually represented by a Markovian Multi-State model and are affected by both longevity and disability risks. Here, a stochastic projection model is proposed in order to represent the future evolution of mortality and disability transition intensities. Data from the Italian National Institute of Social Security (INPS) and from Human Mortality Database (HMD) are used to estimate the model parameters. Secondly, it investigates the solvency in a portfolio of enhanced pensions. To this aim a risk model based on the portfolio risk reserve is proposed and different rules to calculate solvency capital requirements for life underwriting risk are examined. Such rules are then compared with the standard formula proposed by the Solvency II project.

Calculation of risk contributions of sub-portfolios to total portfolio risk is essential for risk management in insurance companies. Thanks to risk capital allocation methods and linearity of the loss model, sub-portfolio (or position) contributions can be calculated efficiently. However, factor risk contribution theory in non-linear loss models has received little interest. Our concern is the determination of factor risk contributions to total portfolio risk where portfolio risk is a non-linear function of factor risks. We employ different approximations in order to convert the non-linear loss model into a linear one. We illustrate the theory on an annuity portfolio where the main factor risks are interest-rate risk and mortality risk.

Often in actuarial practice, mortality projections are obtained by letting age-specific death rates decline exponentially at their own rate. Many life tables used for annuity pricing are built in this way. The present paper adopts this point of view and proposes a simple and powerful mortality projection model in line with this elementary approach, based on the recently studied mortality improvement rates. Two main applications are considered. First, as most reference life tables produced by regulators are deterministic by nature, they can be made stochastic by superposing random departures from the assumed age-specific trend, with a volatility calibrated on market or portfolio data. This allows the actuary to account for the systematic longevity risk in solvency calculations. Second, the model can be fitted to historical data and used to produce longevity forecasts. A number of conservative and tractable approximations are derived to provide the actuary with reasonably accurate approximations for various relevant quantities, available at limited computational cost. Besides applications to stochastic mortality projection models, we also derive useful properties involving supermodular, directionally convex and stop-loss orders.

This article adopts an approach to pricing of equity-linked life insurance contracts, which only requires the existence of the numéraire portfolio. An equity-linked life insurance contract is equivalent to a sum of the guaranteed amount and the value of an option on the equity index with some mortality risk attached. The numéraire portfolio equals the growth optimal portfolio and is used as numéraire or benchmark, where the real-world probability measure is taken as pricing measure. To obtain tractable solutions the short rate is modelled as a quadratic form of some Gaussian factor processes. Furthermore, the dynamics of the mortality rate is modelled as a threshold life table. The dynamics of the discounted equity market index or benchmark is modelled by a time transformed squared Bessel process. The equity-linked life insurance contracts are evaluated analytically.

There has been some work, e.g. Carriere (1998), Valdez (2000b), and Valdez (2001), leading to the development of statistical models in understanding the mortality pattern of terminated policies. However, there is a scant literature on the empirical evidence of the true nature of the relationship between survivorship and persistency in life insurance. When a life insurance contract terminates due to voluntary non-payment of premiums, there is a possible hidden cost resulting from mortality antiselection. This refers to the tendency of policyholders who are generally healthy to select against the insurance company by voluntarily terminating their policies. In this article, we explore the empirical results of the survival pattern of terminated policies, using a follow-up study of the mortality of those policies that terminated from a portfolio of life insurance contracts. The data has been obtained from a major insurer which traced the mortality of their policies withdrawn, for purposes of understanding the mortality antiselection, by obtaining their dates of death from the Social Security Administration office. Using a representative sample of this follow-up data, we modeled the time until a policy lapses and its subsequent mortality pattern. We find some evidence of mortality selection and we consequentially examined the financial cost of policy termination.

We introduce stochastic utilities such that utility of any fixed amount of interest is a stochastic process or random variable. Also, there exist stochastic (or random) subsistence and satiation levels associated with stochastic utilities. Then, we consider optimal consumption, life insurance purchase and investment strategies to maximize the expected utility of consumption, bequest and pension with respect to stochastic utilities. We use the martingale approach to solve the optimization problem in two steps. First, we solve the optimization problem with an equality constraint which requires that the present value of consumption, bequest and pension is equal to the present value of initial wealth and income stream. Second, if the optimization problem is feasible, we obtain the explicit representations of the replicating life insurance purchase and portfolio strategies. As an application of our general results, we consider a family of stochastic utilities which have hyperbolic absolute risk aversion (HARA).

By applying the principle of equivalent forward preferences, this paper revisits the pricing and hedging problems for equity-linked life insurance contracts. The equity-linked contingent claim depends on, not only the future lifetime of the policyholder, but also the performance of the reference portfolio in the financial market for the segregated account of the policyholder. For both zero volatility and non-zero volatility forward utility preferences, prices and hedging strategies of the contract are represented by solutions of random horizon backward stochastic differential equations. Numerical illustration is provided for the zero volatility case. The derived prices and hedging strategies are also compared with classical results in the literature.

Generally, in the portfolio selection problem the Decision Maker (DM) considers simultaneously conflicting objectives such as rate of return, liquidity and risk. Multi-objective programming techniques such as goal programming (GP) and compromise programming (CP) are used to choose the portfolio best satisfying the DM’s aspirations and preferences. In this article, we assume that the parameters associated with the objectives are random and normally distributed. We propose a chance constrained compromise programming model (CCCP) as a deterministic transformation to multi-objective stochastic programming portfolio model. CCCP is based on CP and chance constrained programming (CCP) models. The proposed program is illustrated by means of a portfolio selection problem from the Tunisian stock exchange market.
