This work considers the equilibrium approach of asset pricing for Lévy process. It derives the equity premium and pricing kernel analytically for the stock price process, obtains an equilibrium option pricing formula, and explains some empirical evidence such as the negative variance risk premium, implied volatility smirk, and negative skewness risk premium by comparing the physical and risk-neutral distributions of the log return. Different from most of the current studies in equilibrium pricing under jump diffusion models, this work models the underlying asset price as the exponential of a Lévy process and thus allows nearly an arbitrage distribution of the jump component.

In general, the pricing problems of exotic options in finance do not have analytic solutions under stochastic volatility and so it is hard to compute the option prices or at least it requires much of time to compute them. This paper investigates a semi-analytic pricing method for lookback options in a general stochastic volatility framework. The resultant formula is well connected to the Black–Scholes price that is the first term of a series expansion, which makes computing the option prices relatively efficient. Further, a convergence condition for the expansion is provided with an error bound.

This article investigates the valuation of currency options when the dynamic of the spot Foreign Exchange (FX) rate is governed by a two-factor Markov-modulated stochastic volatility model, with the first stochastic volatility component driven by a lognormal diffusion process and the second independent stochastic volatility component driven by a continuous-time finite-state Markov chain model. The states of the Markov chain can be interpreted as the states of an economy. We employ the regime-switching Esscher transform to determine a martingale pricing measure for valuing currency options under the incomplete market setting. We consider the valuation of the European-style and American-style currency options. In the case of American options, we provide a decomposition result for the American option price into the sum of its European counterpart and the early exercise premium. Numerical results are included.

In this paper, we consider the pricing of vulnerable options when the underlying asset follows a stochastic volatility model. We use multiscale asymptotic analysis to derive an analytic approximation formula for the price of the vulnerable options and study the stochastic volatility effect on the option price. A numerical experiment result is presented to demonstrate our findings graphically.

In this article, we study a long memory stochastic volatility model (LSV), under which stock prices follow a jump-diffusion stochastic process and its stochastic volatility is driven by a continuous-time fractional process that attains a long memory. LSV model should take into account most of the observed market aspects and unlike many other approaches, the volatility clustering phenomenon is captured explicitly by the long memory parameter. Moreover, this property has been reported in realized volatility time-series across different asset classes and time periods. In the first part of the article, we derive an alternative formula for pricing European securities. The formula enables us to effectively price European options and to calibrate the model to a given option market. In the second part of the article, we provide an empirical review of the model calibration. For this purpose, a set of traded FTSE 100 index call options is used and the long memory volatility model is compared to a popular pricing approach – the Heston model. To test stability of calibrated parameters and to verify calibration results from previous data set, we utilize multiple data sets from NYSE option market on Apple Inc. stock.

This paper proposes and makes a study of a new model for volatility index option pricing. Factors such as mean‐reversion, jumps, and stochastic volatility are taken into consideration. In particular, the positive volatility skew is addressed by the jump and the stochastic volatility of volatility. Daily calibration is used to check whether the model fits market prices and generates positive volatility skews. Overall, the results show that the mean‐reverting logarithmic jump and stochastic volatility model (called MRLRJSV in the paper) serves as the best model in all the required aspects. Many of the different numerical techniques in the partial differential equations framework for solving option pricing problems have employed only standard second-order discretization schemes. A higher-order discretization has the advantage of producing low size matrix systems for computing sufficiently accurate option prices and this paper proposes new computational schemes yielding high-order convergence rates for the solution of multi-factor option problems. These new schemes employ Galerkin finite element discretizations with quadratic basis functions for the approximation of the spatial derivatives in the pricing equations for stochastic volatility and two-asset option problems and time integration of the resulting semi-discrete systems requires the computation of a single matrix exponential. The computations indicate that this combination of high-order finite elements and exponential time integration leads to efficient algorithms for multi-factor problems. Highly accurate European prices are obtained with relatively coarse meshes and high-order convergence rates are also observed for options with the American early exercise feature. Various numerical examples are provided for illustrating the accuracy of the option prices for Heston’s and Bates stochastic volatility models and for two-asset problems under Merton’s jump-diffusion model.

Abstract

We develop and apply a numerical scheme for pricing options in the stochastic volatility model proposed by Barndorff–Nielsen and Shephard. This non-Gaussian Ornstein–Uhlenbeck type of volatility model gives rise to an incomplete market, and we consider the option prices under the minimal entropy martingale measure. To numerically price options with respect to this risk neutral measure, one needs to consider a Black and Scholes type of partial differential equation, with an integro-term arising from the volatility process. We suggest finite difference schemes to solve this parabolic integro-partial differential equation, and derive appropriate boundary conditions for the finite difference method. As an application of our algorithm, we consider price deviations from the Black and Scholes formula for call options, and the implications of the stochastic volatility on the shape of the volatility smile.

Many underlying assets of option contracts, such as currencies, commodities, energy, temperature and even some stocks, exhibit both mean reversion and stochastic volatility. This paper investigates the valuation of options when the underlying asset follows a mean-reverting lognormal process with stochastic volatility. A closed-form solution is derived for European options by means of Fourier transform. The proposed model allows the option pricing formula to capture both the term structure of futures prices and the market implied volatility smile within a unified framework. A bivariate trinomial lattice approach is introduced to value path-dependent options with the proposed model. Numerical examples using European options, American options and barrier options demonstrate the use of the model and the quality of the numerical scheme.

Starting with a stochastic volatility model, in which the volatility depends on a nonlinear function of a fast varying diffusion, and assuming the fast diffusion is mean reverting, the problem of pricing European options is considered in this paper. Uniform asymptotic expansions of the option price are obtained. The formal expansions are justified and the uniform error bounds are derived using outer and inner expansions of the option prices.

In this paper, we consider a stochastic volatility model for pricing multi‐asset European options that are widely used in the real world, under the assumption that the volatilities are driven by different OU processes. Using the singular perturbation method for multi‐parameter and the boundary layer theory, we derive a uniform asymptotic expansion for the option prices, as well as the uniform error estimates.

In this paper, an implicit‐explicit two‐step backward differentiation formula (IMEX‐BDF2) together with finite difference compact scheme is developed for the numerical pricing of European and American options whose asset price dynamics follow the regime‐switching jump‐diffusion process. It is shown that IMEX‐BDF2 method for solving this system of coupled partial integro‐differential equations is stable with the second‐order accuracy in time. On the basis of IMEX‐BDF2 time semi‐discrete method, we derive a fourth‐order compact (FOC) finite difference scheme for spatial discretization. Since the payoff function of the option at the strike price is not differentiable, the results show only second‐order accuracy in space. To remedy this, a local mesh refinement strategy is used near the strike price so that the accuracy achieves fourth order. Numerical results illustrate the effectiveness of the proposed method for European and American options under regime‐switching jump‐diffusion models.

In this paper, we scrutinize the empirical performance of a wavelet-based option pricing model which leverages the powerful computational capability of wavelets in approximating risk-neutral moment-generating functions. We focus on the forecasting and hedging performance of the model in comparison with that of popular alternative models, including the stochastic volatility model with jumps, the practitioner Black–Scholes model and the neural network based model. Using daily index options written on the German DAX 30 index from January 2009 to December 2012, our results suggest that the wavelet-based model compares favorably with all other models except the neural network based one, especially for long-term options. Hence our novel wavelet-based option pricing model provides an excellent nonparametric alternative for valuing option prices.
