We consider an investment timing problem under a real option model where the instantaneous volatility of the project value is given by a combination of a hidden stochastic process and the project value itself. The stochastic volatility part is given by a function of a fast mean-reverting process as well as a slowly varying process and the local volatility part is a power (the elasticity parameter) of the project value itself. The elasticity parameter controls directly the correlation between the project value and the volatility. Knowing that the project value represents the market price of a real asset in many applications and the value of the elasticity parameter depends on the asset, the elasticity parameter should be treated with caution for investment decision problems. Based on the hybrid structure of volatility, we investigate the simultaneous impact of the elasticity and the stochastic volatility on the real option value as well as the investment threshold.

In this paper we examine the effect of stochastic volatility on optimal portfolio choice in both partial and general equilibrium settings. In a partial equilibrium setting we derive an analog of the classic Samuelson–Merton optimal portfolio result and define volatility‐adjusted risk aversion as the effective risk aversion of an individual investing in an asset with stochastic volatility. We extend prior research which shows that effective risk aversion is greater with stochastic volatility than without for investors without wealth effects by providing further comparative static results on changes in effective risk aversion due to changes in the distribution of volatility. We demonstrate that effective risk aversion is increasing in the constant absolute risk aversion and the variance of the volatility distribution for investors without wealth effects. We further show that for these investors a first‐order stochastic dominant shift in the volatility distribution does not necessarily increase effective risk aversion, whereas a second‐order stochastic dominant shift in the volatility does increase effective risk aversion. Finally, we examine the effect of stochastic volatility on equilibrium asset prices. We derive an explicit capital asset pricing relationship that illustrates how stochastic volatility alters equilibrium asset prices in a setting with multiple risky assets, where returns have a market factor and asset‐specific random components and multiple investor types. Abstract

We consider pricing of various types of exotic discrete variance swaps, like the gamma swaps and corridor variance swaps, under the 3/2-stochastic volatility models (SVMs) with jumps in asset price. The class of SVMs that use a constant-elasticity-of-variance (CEV) process for the instantaneous variance exhibits good analytical tractability only when the CEV parameter takes just a few special values (namely 0, 1/2, 1 and 3/2). The popular Heston model corresponds to the choice of the CEV parameter to be 1/2. However, the stochastic volatility dynamics implied by the Heston model fails to capture some important empirical features of the market data. The choice of 3/2 for the CEV parameter in the SVM shows better agreement with empirical studies while it maintains a good level of analytical tractability. Using the partial integro-differential equation (PIDE) formulation, we manage to derive quasi-closed-form pricing formulas for the fair strike prices of various types of exotic discrete variance swaps with various weight processes and different return specifications under the 3/2-model. Pricing properties of these exotic discrete variance swaps with respect to various model parameters are explored.

Generally, it is well known that the constant elasticity of variance (CEV) model fails to capture the empirical results verifying that the implied volatility of equity options displays smile and skew curves at the same time. In this study, to overcome the limitation of the CEV model, we introduce a new model, which is a generalization of the CEV model, and show that it can capture the smile and skew effects of implied volatility. Using an asymptotic analysis for two small parameters that determine the volatility shape, we obtain approximated solutions for option prices in the extended model. In addition, we demonstrate the stability of the solution for the expansion of the option price. Furthermore, we show the convergence rate of the solutions in Monte-Carlo simulation and compare our model with the CEV, Heston, and other extended stochastic volatility models to verify its flexibility and efficiency compared with these other models when fitting option data from the S&P 500 index.

In this paper, we derive closed-form formulas for moments of the asset price in the Barndorff-Nielsen and Shephard (BN–S) stochastic volatility model. We also present similar results where the market is driven by a BN–S-type stochastic process. It is shown that in both cases the results depend on the cumulant transform of the background driving Lévy process for the models. In this paper, we have also obtain various approximate expressions for the expected value of the square-root process for the shifted asset price with respect to the BN–S model.

Empirical evidence suggests that single factor models would not capture the full dynamics of stochastic volatility such that a marked discrepancy between their predicted prices and market prices exists for certain ranges (deep in‐the‐money and out‐of‐the‐money) of time‐to‐maturities of options. On the other hand, there is an empirical reason to believe that volatility skew fluctuates randomly. Based upon the idea of combining stochastic volatility and stochastic skew, this paper incorporates stochastic elasticity of variance running on a fast timescale into the Heston stochastic volatility model. This multiscale and multifactor hybrid model keeps analytic tractability of the Heston model as much as possible, while it enhances capturing the complex nature of volatility and skew dynamics. Asymptotic analysis based on ergodic theory yields a closed form analytic formula for the approximate price of European vanilla options. Subsequently, the effect of adding the stochastic elasticity factor on top of the Heston model is demonstrated in terms of implied volatility surface.

In this article, we study a long memory stochastic volatility model (LSV), under which stock prices follow a jump-diffusion stochastic process and its stochastic volatility is driven by a continuous-time fractional process that attains a long memory. LSV model should take into account most of the observed market aspects and unlike many other approaches, the volatility clustering phenomenon is captured explicitly by the long memory parameter. Moreover, this property has been reported in realized volatility time-series across different asset classes and time periods. In the first part of the article, we derive an alternative formula for pricing European securities. The formula enables us to effectively price European options and to calibrate the model to a given option market. In the second part of the article, we provide an empirical review of the model calibration. For this purpose, a set of traded FTSE 100 index call options is used and the long memory volatility model is compared to a popular pricing approach – the Heston model. To test stability of calibrated parameters and to verify calibration results from previous data set, we utilize multiple data sets from NYSE option market on Apple Inc. stock.

American Options Exercise Boundary When the Volatility Changes Randomly
The American put option exercise boundary has been studied extensively as a function of time and the underlying asset price. In this paper we analyze its dependence on the volatility, since the Black and Scholes model is used in practice via the (varying) implied volatility parameter. We consider a stochastic volatility model for the underlying asset price. We provide an extension of the regularity results of the American put option price function and we prove that the optimal exercise boundary is a decreasing function of the current volatility process realization. This paper develops a subordinated stochastic process model for an asset price, where the directing process is identified as information. Motivated by recent empirical and theoretical work, the paper makes use of the under-used market statistic of transaction count as a suitable proxy for the information flow. An option pricing formula is derived, and comparisons with stochastic volatility models are drawn. Both the asset price and the number of trades are used in parameter estimation. The underlying process is found to be fast mean reverting, and this is exploited to perform an asymptotic expansion. The implied volatility skew is then used to calibrate the model.

We assume that an individual invests in a financial market with one riskless and one risky asset, with the latter’s price following a diffusion with stochastic volatility. Given the rate of consumption, we find the optimal investment strategy for the individual who wishes to minimize the probability of going bankrupt. To solve this minimization problem, we use techniques from stochastic optimal control.

In this paper, we consider the pricing of vulnerable options when the underlying asset follows a stochastic volatility model. We use multiscale asymptotic analysis to derive an analytic approximation formula for the price of the vulnerable options and study the stochastic volatility effect on the option price. A numerical experiment result is presented to demonstrate our findings graphically.

ABSTRACT

A target volatility strategy (TVS) is a risky asset-riskless bond dynamic portfolio allocation which makes use of the risky asset historical volatility as an allocation rule with the aim of maintaining the instantaneous volatility of the investment constant at a target level. In a market with stochastic volatility, we consider a diffusion model for the value of a target volatility fund (TVF) which employs a system of stochastic delayed differential equations (SDDEs) involving the asset realized variance. First we prove that under some technical assumptions, contingent claim valuation on a TVF is approximately of Black-Scholes type, which is consistent with and supports the standing market practice. In second place, we develop a computational framework using recent results on Markovian approximations of SDDEs systems, which we then implement in the Heston variance model using an ad hoc Euler scheme. Our framework allows for efficient numerical valuation of derivatives on TVFs, whose typical purpose is the assessment of the guarantee costs of such funds for insurers.

We consider the utility-based portfolio selection problem in a continuous-time setting. We assume the market price of risk depends on a stochastic factor that satisfies an affine-form, square-root, Markovian model. This financial market framework includes the classical geometric Brownian motion, CEV model, and Heston’s model as special cases. Adopting the BSDE approach, we obtain closed-form solutions for the optimal portfolio strategies and value functions for the logarithmic, power, and exponential utility functions.
