The efficient modeling of execution price path of an asset to be traded is an important aspect of the optimal trading problem. In this paper an execution price path based on the second order autoregressive process is proposed. The proposed price path is a generalization of the existing first order autoregressive price path in literature. Using dynamic programming method the analytical closed form solution of unconstrained optimal trading problem under the second order autoregressive process is derived. However in order to incorporate non-negativity constraints in the problem formulation, the optimal static trading problems under second order autoregressive price process are formulated. For a risk neutral investor, the optimal static trading problem of minimizing expected execution cost subject to non-negativity constraints is formulated as a quadratic programming problem. Whereas, for a risk averse investor the variance of execution cost is considered as a measure for the timing risk, and the mean–variance problem is formulated. Moreover, the optimal static trading problem subject to stochastic dominance constraints with mean–variance static trading strategy as the reference strategy is studied. Using Static approximation method the algorithm to solve proposed optimal static trading problems is presented. With numerical illustrations conducted on simulated data and the real market data, the significance of second order autoregressive price path, and the optimal static trading problems is presented.

Market makers provide liquidity to other market participants: they propose prices at which they stand ready to buy and sell a wide variety of assets. They face a complex optimization problem with both static and dynamic components. They need indeed to propose bid and offer/ask prices in an optimal way for making money out of the difference between these two prices (their bid–ask spread). Since they seldom buy and sell simultaneously, and therefore hold long and/or short inventories, they also need to mitigate the risk associated with price changes and subsequently skew their quotes dynamically. In this paper, (i) we propose a general modelling framework which generalizes (and reconciles) the various modelling approaches proposed in the literature since the publication of the seminal paper ‘High-frequency trading in a limit order book’ by Avellaneda and Stoikov, (ii) we prove new general results on the existence and the characterization of optimal market making strategies, (iii) we obtain new closed-form approximations for the optimal quotes, (iv) we extend the modelling framework to the case of multi-asset market making and we obtain general closed-form approximations for the optimal quotes of a multi-asset market maker, and (v) we show how the model can be used in practice in the specific (and original) case of two credit indices.

It is common practice to base investment decisions on price projections which are gained from simulations using price processes. The choice of the underlying process is crucial for the simulation outcome. For power plants the core question is the existence of stable long-term cointegration relations. Therefore we investigate the impacts of different ways to model price movements in a portfolio selection model for the German electricity market. Three different approaches of modelling fuel prices are compared: initially, all prices are modelled as correlated random walks. Thereafter the coal price is modelled as random walk. The gas price follows the coal price through a mean-reversion process. Lastly, all prices are modelled as mean reversion processes with correlated residuals. The prices of electricity base and peak futures are simulated using historical correlations with gas and coal prices. Yearly base and peak prices are transformed into an estimated price duration curve followed by the steps power plant dispatch, operational margin and net present value calculation and finally the portfolio selection. The analysis shows that the chosen price process assumptions have significant impacts on the resulting portfolio structure and the weights of individual technologies.

This paper aims to investigate the joint dynamic pricing and production decisions of deteriorating items with uncertain demand over a finite selling season, where the demand is price sensitive and the potential demand is characterized by a stochastic process. The stocks deteriorate physically at a constant fraction of the on-hand inventory. A joint dynamic pricing and production problem to maximize the total expected profit is modeled as a stochastic optimal control problem. We derive the closed-form solutions, which are in time-dependent linear feedback form of the inventory level when it is either positive or negative. It is shown that the manufacturer always benefits from a reduction in the volatility of potential market demand. In addition, to highlight the effectiveness of the joint dynamic strategy, we also consider the case of optimal production with a static price. A numerical example is presented to illustrate the validity of the optimal control policy, and sensitivity analysis on major parameters is performed to provide more managerial insights into deteriorating items.

This paper considers the robust optimal reinsurance–investment strategy selection problem with price jumps and correlated claims for an ambiguity-averse insurer (AAI). The correlated claims mean that future claims are correlated with historical claims, which is measured by an extrapolative bias. In our model, the AAI transfers part of the risk due to insurance claims via reinsurance and invests the surplus in a financial market consisting of a risk-free asset and a risky asset whose price is described by a jump–diffusion model. Under the criterion of maximizing the expected utility of terminal wealth, we obtain closed-form solutions for the robust optimal reinsurance–investment strategy and the corresponding value function by using the stochastic dynamic programming approach. In order to examine the influence of investment risk on the insurer’s investment behavior, we further study the time-consistent reinsurance–investment strategy under the mean–variance framework and also obtain the explicit solution. Furthermore, we examine the relationship among the optimal reinsurance–investment strategies of the AAI under three typical cases. A series of numerical experiments are carried out to illustrate how the robust optimal reinsurance–investment strategy varies with model parameters, and result analyses reveal some interesting phenomena and provide useful guidances for reinsurance and investment in reality.

This paper provides a supplier-led outsourcing model to maximize the supplier’s profits based on a principal-agent framework with both asymmetric cost information and uncertain market demand information described by continuous random variables. The salvage value of the unsold product is processing-cost dependent. By converting the proposed model, which is a dynamic optimization problem, to an optimal control problem, we obtain the analytical form of the optimal supplier outsourcing contract composed of the wholesale price and the transfer payment by applying Pontryagin’s maximum principle. It is shown that the optimal contract is directly related to the supplier’s beliefs about the manufacturer’s unit cost and the salvage value function. The Pontryagin’s maximum principle-based solution method serves as a powerful tool to support the decision making for the best sourcing strategy, and it provides analytical insights for outsourcing management. Finally, numerical examples are presented to illustrate the validness of the theoretical results.

Dynamic pricing is widely adopted in inventory management for perishable items, and the corresponding price adjustment cost should be taken into account. This work assumes that the price adjustment cost comprises of a fixed component and a variable one, and attempts to search for the optimal dynamic pricing strategy to maximize the firm’s profit. However, considering the fixed price adjustment cost turns this dynamic pricing problem to a non-smooth optimal control problem which cannot be solved directly by Pontryagin’s maximum principle. Hence, we first degenerate the original problem into a standard optimal control problem and calculate the corresponding solution. On the basis of this solution, we further propose a suboptimal pricing strategy which simultaneously combines static pricing and dynamic pricing strategies. The upper bound of profit gap between the suboptimal solution and the optimal one is obtained. Numerical simulation indicates that the suboptimal pricing strategy enjoys an efficient performance.

Pricing policy in a regulated monopoly industry is usually based on maximizing welfare or some other measure of utility level of return on investment. Previously, the Ramsey pricing policy which states that the percentage deviation of quasi-optimal price from marginal cost for each product must be inversely proportional to its price elasticity of demand, has been developed for a static market. The Ramsey framework assumes instantaneous demand response to price changes; empirical evidence suggests demand changes occur dynamically through time.In this paper an optimum pricing rule for a profit maximizing firm based on a general time varying demand model in a dynamic market is obtained assuming a single price change at the beginning of the planning period. A dynamic market equivalent of the well known inverse elasticity law of the static market is developed. Defining the concept of average price elasticity for dynamic markets we show that the inverse elasticity law of static markets takes an inequality form in dynamic markets. For demand functions which decrease, increase or are constant with time the optimum price markups are greater than, less than, or equal to the inverse of the average price elasticity, respectively. The results are then generalized to the case of a constrained welfare maximizing firm. This leads to the development of a dynamic market generalization of the well known Ramsey pricing rule. A simple rule for making quantitative arguments about the relative size of the optimum price in static and dynamic markets is also derived. This work was completed when the author was with Bell Laboratories, USA.

A mixed population of bidders consists of two asymmetric groups. Members of the first group are game-theoretic players, who maximize their expected profit and incorrectly believe that their opponents act similarly. The second group of bidders adopts an irrational strategy: they either choose their bids randomly following a given probability distribution, in a “naïve” form of bidding, or follow a decision-theoretic approach, maximizing their expected profit under the assumption that all other bids are random. In a sealed bid private-value procurement auction we examine the optimal strategy of a new player, who has perfect knowledge of the structure of the mixed bidder population and enters the auction. The optimal bid of the new bidder is derived when the cost and mark-up follow a uniform distribution in [0, 1]. The effect of the relative size of the group of game-theoretic bidders and the population size on the optimal bid price is established.

At the ultra high frequency level, the notion of price of an asset is very ambiguous. Indeed, many different prices can be defined (last traded price, best bid price, mid price, etc.). Thus, in practice, market participants face the problem of choosing a price when implementing their strategies. In this work, we propose a notion of efficient price which seems relevant in practice. Furthermore, we provide a statistical methodology enabling to estimate this price from the order flow.

We study the dynamic pricing decisions for competitive network service providers. We assume that each competing firm follows a three-part pricing scheme, which consists of an ongoing membership fee, a usage fee for communications within the networks, and another usage fee for communications across the networks. The difference between the two usage fees is the network-based price discount that allows price discrimination. We study the firms problems as a differential game and establish the optimal pricing policy as a Nash equilibrium feedback strategy depending on only the network sizes (i.e., the number of subscribers). We compare the dynamic network-based discount with the static discount. In the special case of a uniform calling pattern, we find that the firm network-based dynamic discount is always lower than the static discount; we find also that the firm that has a larger network can offer a bigger discount. These results are useful particularly for managers. To get further insights into the dynamic pricing policies, we explore the case of symmetric competition using numerical simulation.Communicated by G. Leitmann

This paper study an optimal time-consistent reinsurance-investment strategy selection problem in a financial market with jump-diffusion risky asset, where the insurance risk model is modulated by a compound Poisson process. The aggregate claim process and the price process of risky asset are correlated by a common Poisson process. The objective of the insurer is to choose an optimal time-consistent reinsurance-investment strategy so as to maximize the expected terminal surplus while minimizing the variance of the terminal surplus. Since this problem is time-inconsistent, we attack it by placing the problem within a game theoretic framework and looking for subgame perfect Nash equilibrium strategy. We investigate the problem using the extended Hamilton–Jacobi–Bellman dynamic programming approach. Closed-form solutions for the optimal reinsurance-investment strategy and the corresponding value functions are obtained. Numerical examples and economic significance analysis are also provided to illustrate how the optimal reinsurance-investment strategy changes when some model parameters vary.

We study the optimal liquidation problem in a market model where the bid price follows a geometric pure jump process whose local characteristics are driven by an unobservable finite-state Markov chain and by the liquidation rate. This model is consistent with stylized facts of high frequency data such as the discrete nature of tick data and the clustering in the order flow. We include both temporary and permanent effects into our analysis. We use stochastic filtering to reduce the optimal liquidation problem to an equivalent optimization problem under complete information. This leads to a stochastic control problem for piecewise deterministic Markov processes (PDMPs). We carry out a detailed mathematical analysis of this problem. In particular, we derive the optimality equation for the value function, we characterize the value function as continuous viscosity solution of the associated dynamic programming equation, and we prove a novel comparison result. The paper concludes with numerical results illustrating the impact of partial information and price impact on the value function and on the optimal liquidation rate.

This paper analyzes the impact of dynamic pricing on the single product economic order decision of a monopolist retailer. Items are procured from an external supplier according to the economic order quantity (EOQ) model and are sold to customers on a single market without competition following the simple monopolist pricing problem. Coordinated decision making of optimal pricing and ordering is influenced by operating costs – including ordering and inventory holding costs – and the demand rate obtained from a price response function. The retailer is allowed to vary the selling price, either in a fixed number of discrete points in time or continuously. While constant and continuous pricing have received much attention in the literature, problems with a limited number of price changes are rather rare. This paper illustrates the benefit of dynamically changing prices to achieve operational efficiency in the EOQ model, that is to trigger high demand rates when inventories are high. We provide structural properties of the optimal time instants when the price should be changed. Taking into account costs for changes in price, it provides numerical guidance on number, timing, and size of price changes during an order cycle. Numerical examples show that the benefits of dynamic pricing in an EOQ framework can be achieved with only a few price changes and that products being unprofitable under static pricing may become profitable under dynamic pricing.

This paper is concerned with an optimal strategy for simultaneously trading of a pair of stocks. The idea of pairs trading is to monitor their price movements and compare their relative strength over time. A pairs trade is triggered by their prices divergence and consists of a pair of positions to short the strong stock and to long the weak one. Such a strategy bets on the reversal of their price strengths. From the viewpoint of technical tractability, typical pairs-trading models usually assume a difference of the stock prices satisfies a mean-reversion equation. In this paper, we consider the optimal pairs-trading problem by allowing the stock prices to follow general geometric Brownian motions. The objective is to trade the pairs over time to maximize an overall return with a fixed commission cost for each transaction. The optimal policy is characterized by threshold curves obtained by solving the associated HJB equations. Numerical examples are included to demonstrate the dependence of our trading rules on various parameters and to illustrate how to implement the results in practice.

Advertising and dynamic pricing play key roles in maximizing profit of a firm. In this paper a joint dynamic pricing and advertising problem for perishable products is investigated, where the time-varying demand rate is decreasing in sales price and increasing in goodwill. A dynamic optimization model is proposed to maximize total profit by setting a joint pricing and advertising policy under the constraint of a limited advertising capacity. By solving the dynamic optimization problem on the basis of Pontryagin’s maximum principle, the analytical solutions of the optimal joint dynamic pricing and advertising policy are obtained. Additionally, to highlight the advantage of the joint dynamic strategy, the case of the optimal advertising with static pricing policy is considered. Numerical examples are presented to illustrate the validness of the theoretical results, and some managerial implications for the pricing and advertising of the perishable products are provided.
